A property management trust account is where the funds for the properties managed are being held. These funds can include owner and property balances, reserves, tenant security deposits and tenant prepayments. It is required because these funds are being held in trust since the funds belong to other people and not to the management company. Since these funds are not the property management company’s assets, they must be held in a separate bank account, a trust account, that is separate from the company’s business operating bank account.

A proper trust account for a property management company can help protect tenant and owner funds in a number of ways. Outside of keeping those funds in a separate bank account from company funds so that those funds are spent on business expenses, there are a couple main ways that a proper trust account can protect those funds. The first way is that the funds in a proper trust account cannot be seized if the property management company is ever sued. A trust account has regulations and safeguards that prevent the funds within that account from being frozen or levied by a governing entity in the event of a lawsuit or lien against the property management company. The second way is the protection of FDIC insurance on those bank accounts is far greater than a typical bank account. A typical bank account has FDIC insurance up to $250,000 for the entire bank account where the funds or assets within that account are seen as belonging to the owner of the bank account, or the property management company in this context. A proper trust bank account has FDIC insurance up to $250,000 for each property owner or beneficiary since funds within those accounts actually belong to them rather than the property management company.

In many states, it is required to use a trust account as a property manager to keep owner and tenant funds separate from the property management company’s funds. Some states also require that two trust accounts are in place, where one account is for a majority of the transactions related to property management such as rent payments, bill payments, owner distributions, etc. and the other account is strictly for tenant security deposits.

A business operating account is where the funds owned by the property management company are being held, and a trust account is where the funds owned by owners and tenants are being held. A business operating account is where the transactions to run the business will occur. These transactions can include things such as overheard business expenses, payroll, software costs, etc. A trust account is where the transactions relating to owners and tenants will occur. These transactions can include things such as tenant rent and security deposit payments, bill payments to vendors for property repairs, monthly distributions to owners, etc. It is important for business operating transactions to hit a separate bank account from the owner and tenant transactions.

Trust accounts should be reconciled at least monthly when the bank statements are published. The reconciled amount and dates of the reconciliation within the software should be aligned with the ending balance and dates on each monthly bank statement. Even better, performing soft reconciliations of the trust accounts throughout the month is the best practice to have a strong pulse on the financial accuracy of the trust accounts. This allows you to ensure that ledger balances showing in your property management software are accurate at a given time, can help to correct errors made in the software or within the bank, and can catch potential fraud much quicker.

Common mistakes we see consist of not having a proper trust account, not reconciling the bank accounts each month or at all, and commingling funds between owners or the management company. Not having a proper trust account can put the funds within that account at risk far greater than if you had a proper trust account. Not reconciling the trust accounts can result in inaccurate ledger balances, potential accounting errors within the company or within the bank to go unnoticed, and puts you at risk of fines or other penalties if your company gets audited. Commingling funds between owners or the management company violates your fiduciary duty of managing the trust account, and can result in fines or other penalties if audited.

A three-way reconciliation compares three components to ensure the accuracy of the financial record keeping. The three components are the bank statement, the bank ledger, and the client ledgers. Having these three components aligned with each other confirms that what is happening in the bank is also being accurately recorded in the property management software, and also confirms that the client ledgers are accurate. Without the ability to prove a three-way reconciliation, client ledgers could be incorrect and this can raise a red flag in the event of an audit.

Funds should never be commingled within a trust account as this is generally prohibited. This can involve using the funds within the trust account for business-related expenses and transactions. Those types of transactions should only occur with company funds within the business operating bank account. Another example of commingling would be allowing a negative client or property balance within the trust account. When this occurs, other clients’ funds are being used to cover the negative balance of those clients’ ledgers. There are typically consequences including fines and serious business license-related penalties around commingling funds within a trust account.

A property management software can provide several aspects that will help you stay in compliance with trust accounting. These include the ability to record transactions for property owners on their own ledgers, the ability to perform and prove a three-way reconciliation, and a vast reporting system that provides many different financial reports. All of these aspects tie together to paint the overall picture of the trust account balance and help to keep you in compliance with trust accounting. The individual ledgers help to classify each clients’ transactions which play into their overall balance within the trust account. This aids in keeping client balances separated and can help from commingling funds. As reconciling each month is required, proving a three-way reconciliation will help to keep you in compliance in the event of an audit. Also, a property management software has reports that show a bank balance that can be clearly broken down by each client balance, and the ledgers related to each client. These ledgers include the individual transactions for those clients and help to show the balance at a given point in time.

The records to keep and duration for keeping those records can vary by state, but it is generally a good idea to keep certain records on hand. These include bank statements, bank reconciliations, bank ledgers, client and tenant ledgers, property management agreements, and lease agreements. Check the requirements of your state for the specific documents and records that you need to keep and for the duration of which you need to keep them.
